S. Constitution was adopted the nation’s first central bank, the Bank of the United States was set up.

This bank’s main role was to act as the banker to the Treasury.

Tax revenues were deposited at the Bank of the United Slates, and the central government made withdrawals from this bank to pay its bills.

This bank also had some supervisory powers over other banks and would make loans to them, but its powers were more limited than those of modern central banks.

(2) The United States found itself without a central bank from 1837 to 1914.

During that period, it became apparent that a central bank would be useful for several purposes : supervising bank safety, clearing checks, and, most important at that time, acting as a lender of last resort for the banks, that made up the highly decentralized U.

S. banking system.

Thus, in 1914 the Federal Reserve System was created.

(3) As the FED developed, it became clear that these functions were secondary to the primary role of controlling the money supply and influencing the level of interest rates.

Today economists consider controlling the money supply to be the primary role of the FED, that is partly because they take the other functions for granted.

However on the same day someone else is probably writing a cheque on a Lloyds' deposit account to pay for some stereo equipment from a shop banking with Barclays.

The stereo shop pays the cheque into its Barclays' account, increasing its deposit.

Barclays then pays the cheque into its account at Lloyds where this person's account is simultaneously debited.

Now the transfer flows from Lloyds to Barclays.

Although in both cases the cheque writer's account is debited and the cheque recipient's account is credited, it does not make sense for the two banks to make two separate inter - bank transactions between themselves.

The clearing system calculates the net flows between the member clearing banks and these are the settlements that they make between themselves.

Thus the system of clearing cheques represents another way society reduces the costs of making transactions.
